What is a good profit margin?

Top 1,000 most asked Business & Self-Employment

Two margins matter and conflating them hides problems. Gross margin is revenue minus the direct cost of delivering the product or service, divided by revenue, and it tells you whether the core offering makes money before overhead. Net margin subtracts everything else, including rent, salaries, marketing, interest, and taxes, and tells you what the business actually keeps. A company can have a healthy gross margin and negative net margin, which points to an overhead problem rather than a pricing problem, and the reverse pattern points at pricing or cost of delivery.

Benchmarks only mean something within an industry. Grocery and general retail operate on thin net margins in the low single digits and make their money on volume and turnover. Restaurants typically run in the mid single digits. Professional services and agencies frequently target somewhere in the teens. Software and other businesses with negligible marginal cost per additional customer can sustain far higher figures. Comparing your margin to a cross-industry average produces either false comfort or false alarm, so the useful comparison is against your own trend and against published figures for your specific sector.

Two refinements are worth adopting early. Owner compensation belongs in the numbers: a business showing 20 percent net margin because the founder pays themselves nothing is not producing 20 percent, and the honest figure requires charging the business a market salary for the work the owner does. And margin per customer, product, or service line usually matters more than the blended figure, because most businesses have offerings that quietly lose money and are subsidized by the rest. Finding those requires allocating direct costs by line, which is the single most useful analysis a small business can run and the one most consistently skipped.

It varies enormously by industry, so cross-industry comparisons are meaningless. Grocery runs on low single digits while software can exceed 30 percent. Track gross margin and net margin separately, because they answer different questions.
