What is APR and why is it different from the interest rate?

Top 1,000 most asked Money & Taxes

APR, annual percentage rate, is the total yearly cost of borrowing expressed as a percentage. It includes the interest rate plus most required fees, which is why a mortgage advertised at 6.5 percent can carry a 6.8 percent APR once origination charges are folded in. Federal law requires lenders to disclose it precisely so loans can be compared honestly.

On credit cards, the rate and APR are effectively the same number, but the daily reality differs: card interest compounds, and cards carry several APRs at once, purchase, cash advance, and penalty, with the penalty rate often north of 29 percent.

The practical rule: shop loans by APR, not rate, and remember card APR is irrelevant if you pay the statement balance in full each month, because then you pay no interest at all.

APR is the true yearly cost of borrowing: the interest rate plus required fees. Comparing loans by APR instead of rate is how you catch the expensive one wearing a cheap rate.
